Craft brewers bounce back.

A year of renewed growth breeds optimism for the future.

The flat year experienced by the micro/craft beer segment in 1998 spawned soul- searching among small brewers, and talk of "shakeout" in the press. But the "demise" of the craft brew segment has been much exaggerated, and in 1999, the numbers turned around. Many crafters, especially the more established entities, saw continued growth in 1999, and that has been borne out in 2000. Market clutter has diminished, with the exit of some weaker players, and market retreats by others. The domestic specialty segment still faces major hurdles, including diminished market access and strong competition from importers, but the picture is far from bleak.

"Volume sales for craft seem to have found their bottom, and are rebounding," says Gary Fish, president of the Deschutes Brewery, in Bend, Oregon.

According to the numbers compiled by the Institute of Brewing Studies of Boulder, CO, 1999 was a year of revived growth for craft. "The industry sold a total of 5.7 million barrels in 1999, compared to 5.6 million in 1998," said IBS director David Edgar. "Market share remained at 2.9% of the total amount of beer sold in the U.S., the same share as 1998."

"A lot of doomsayers were predicting a slow-down in craft beer," says Paul Abrams of the Snyder International Brewing Group, "and I think wholesalers and retailers bought into it, in effect creating a self-fulfilling prophecy. According to the Maxwell report, the craft segment experienced a 7% increase in barrels shipped, '98 to '99. That's a good sign that the segment is rebounding. I really don't think that consumers turned their backs on craft beer during the past couple of years, and I think that craft and micro beers will continue to see steady growth between four and eight percent for the next several years."

The term "shakeout" has definitely worn out its welcome with craft brewers. Many brewers agree with Paul Abrams that the constant drumbeat of "shakeout" from the business media and analysts has damaged public perceptions of craft beer. Certainly the pace of exit from the craft brew segment was higher than ever before in 1999, with a growing number of alliances and mergers taking place. But many brewers believe that is trend is subsiding and that a greater degree of industry stability has been achieved.

"It appears that shake-out, whatever that means, is settling down," says Gary Fish, president of the Deschutes Brewery of Bend, OR. "The move towards consolidation that we have seen seems to be abating, at least as far as word on the street is concerned. That's not to say we won't see more acquisitions or mergers. I think we will come to view this industry like may others, with a certain amount of 'churn' occurring as players enter and exit. I believe we have seen the worst of it, but I don't believe it is completely over. The exit of weaker players from an industry is always more gradual than you think it would be. We have to remember that there are often significant barriers to exit."

For many brewers, the whole notion of "shakeout" was too simplistic. "I see this period more as a correction and a boundary delineation than a shake-out," says Alan Newman, the founder of the Magic Hat Brewing Co. of Burlington, VT. "No industry can support the number of businesses we had vying for such a small segment of the market. I never understood why (a) beer brands that couldn't own their own market expected to do well in someone else's home market, and (b) why some business owners expected distributors to build their business for them. Today I think brewers are operating with a more realistic set of expectations."

"Shakeout" or no "shakeout," most brewers believe that the end result will be a stronger craft segment. "It's actually going to be good for the survivors," says Paul Abrams (whose company, Snyder, recently bought the Frederick Brewing Co.) "Mergers and acquisitions will continue in the craft segment, creating stronger companies."

As Deschutes' Gary Fish observes "The breweries in business today reflect better brewing and better business acumen than their [departed] brethren, and in some cases, better than they themselves just a few years ago."

Better business acumen has led to more rational market plans for many small breweries, with a return to local focus. "During the heady days of the late '90s, many locals pushed to go regional, and many regionals pushed to go national,' says Magic Hat's Newman. "It was really based on huge consumer interest, and demand for 'new.' As customers became more sophisticated, the customer learned that 'new' wasn't as desirable as 'good.' Customers were turned off by the overwhelming choices, and the disappointment of drinking old, bad beer.

"Many of the weaker players are not necessarily out of the game," Newman adds. "They are just scaling back their geographic boundaries. For some reason people didn't think breweries were subject to the same forces that all businesses are subject to. That has changed."

With the increased competition in the craft segment has come increased price competition, whether to increase penetration or simply move volume. It has not been uncommon to see micro six-packs for $4.99 in many of the more competitive markets. In many places, these rock-bottom six-packs are less prevalent, but the phenomenon has not disappeared. "There has been a lot of talk about price increases," Alan Newman says, "but the reflection of price increases at retail is sporadic and varies greatly by market. There are still a lot of $5.99 every-day six-packs, often posting down to $4.99, and $9.99 12-packs. I think these prices are too low, especially when you look at import pricing and premium domestic pricing. Both those segments have shown real price increases at retail."

Newman observes that the craft segment has been reluctant to take advantage of industry price jumps, and in many areas remain below imports. "In most markets, craft kegs are $89 for 15.5, versus $102-$115 for 13.2 imports," he says. "The rubber will hit the road as we see what happens with the 12-pack market gearing up for the summer business come Memorial Day. I will be happily surprised if we don't see leading regional and craft brands at $9.99. But I'm afraid I recently returned from three days in the Maryland market and saw quite a few well-known and respected brands at $4.99 a six-pack.

"The long-term viability of craft is dependent on building brands and competing on a 'better beer' platform," Newman adds. "The craft segment has to convince the consumer to lose the segmentation between import and local, and simply think 'better beer.' Better beer is best when fresh. The freshest beer is brewed locally."

The segmentation between imports and crafts is a concern, because as analyst Robert S. Weinberg often says to small brewers, "Don't look at the large U.S. brewers, it's the importers that are eating your lunch." The large import companies are now primarily arms of international brewing companies, and as Weinberg observes, "They are quite good at what they do." In 1998, imports enjoyed 15% growth, while in 1999, the imports pace slowed slightly to 9%.

But if imports are indeed eating the crafter's lunch, it is the big brewers that are preventing the crafter's lunch from being served. Share-of-mind dictates and increased wholesaler consolidation, both pushed by the majors, make market access ever more difficult for many small brewers.

"It is alarming how quickly wholesalers are consolidating," says Paul Abrams of Snyder, "and it is becoming increasingly difficult for small brewers to get any attention. The remaining wholesalers have too many brands. As a result, they have to trim portfolios and turn away a lot of small brewers. Small brewers don't want to abandon the three-tier system, but some brewers will have no choice if it comes down to a question of survival."

Even some relatively large and hot-selling craft brands have found themselves persona non grata at consolidating wholesalerships. The danger is that the changed landscape of the second tier will place an artificial cap on further craft growth. This has been a special concern given the wholesaler contracts put in place by major brewers and importers. These contracts have included demands for share of attention commensurate with share of volume. For a craft segment with 2.9% national share, that translates to 2.9% share-of-mind in most markets.

"To date, I honestly do not believe that market access issues are putting a cap on the potential of the craft segment," says Magic Hat's Newman. "But that's today. I do worry about market access in the future because of the rate that wholesalers continue to consolidate, coupled with the difficulties using the Anheuser-Busch system in many parts of the country. The continuing consolidation of retailers will only make this situation worse. My hope is that, like evolution, the losses in any one system open up new options that could not have happened prior. But distributor consolidation does present, in my opinion, a real and significant challenge for third tier brands. Today, there is not an effective alternative. And, at least partly because of franchise laws limiting freedom of movement, it will be extremely difficult for an effective one to develop.

"I love the three-tier system," Newman adds, "and I would hate to have to do my own order-taking, delivery, merchandising and collections. Even as retailers consolidate and offer direct-ship options to a few of us, I worry that those that direct ship will soon be faced with the daunting task of providing distributor-like services over a wide geographic area."

In the tougher environment faced by craft, it is heartening to see continuing market growth in markets like the San Francisco Bay area and the Pacific Northwest. In the Pacific Northwest, for example, craft had an estimated 10.3% share in Oregon and 8.6% share Washington in 1999. "I see Portland, Oregon, as continuing to have a larger share of craft beer than just about anywhere else," Gary Fish of Deschutes says. "Oregon had a 10.3% share for the craft beer segment in 1999. Portland would, therefore, see a share closer to 15%, although we don't have the exact figures. The reasons, in my opinion, are the already 'craft savvy' consumers and a smaller metropolitan population that is easier to manage from a market share standpoint. I also think the history of craft beer in this market and the overall quality of products and breweries all work towards our higher share. Market development outside the urban markets is outpacing the urban areas, in some instances. I would say we are underdeveloped in rural areas re lative to urban markets, but those areas seem to want to emulate urban consumer trends."

It is this kind of emulation, and "craft savvy" that promise to keep domestic specialty beers at top-of-mind for consumers. Magic Hat's Alan Newman is one who firmly believes in the longevity of the segment. "I see this industry getting stronger and stronger," he says. "I believe the resurgence of the American craft beer segment is about the changing American taste palate, and the desire and willingness of Americans to pay for foods and drinks that are distinctive and flavorful. Every year something comes out of nowhere, and everyone wonders why they didn't see what looks so obvious in retrospect. What will be the next Mike's Lemonade? or Odwalla juice? Who will make the next Anchor Steam, or Fat Tire or Sam Adams? Most of us we'll only see it after the fact, and say 'holy shit, why didn't I do that!"

And as Paul Abrams of Snyder Brewing Group asserts, ""Enough consumers have now realized what really good beer is supposed to taste like. They'll never go back to ordinary beers again!"
